Four Compensating Factors That Can Rescue An FHA File From Automated Denial

Four Compensating Factors That Can Rescue An FHA File From Automated Denial

Four. That's the total number of compensating factors FHA will credit on a manual underwrite when a borrower's debt ratios run high. Not three, not six - four, and knowing them by name can change the outcome of a file that an automated system already rejected.

A Self-Employed Buyer Hits An Automated Wall

A situation that comes up often involves a self-employed buyer near Santee, South Carolina. Call her Marilyn. She had a mid-600s credit score, solid cash savings, and steady side income from outside her main business. On paper that sounds like a reasonably strong file. But automated underwriting flagged her debt-to-income ratios as too high and issued a denial before any of her strengths were documented.

That's the trap. Automated underwriting engines look at a narrow data set. They don't know about the three months of reserves sitting in a savings account, or the consistent side income that never made it into the file because nobody asked for the documentation yet. When that happens, a file that should go to a human underwriter for manual review sometimes never gets there.

What FHA Actually Allows On Manual Underwriting

HUD 4000.1, Section II.A.5.c.ix, is specific about this. The guideline reads: "Compensating factors for FHA manual underwriting include: verified and documented cash Reserves; minimal increase in housing payment; significant additional income not reflected in Effective Income; and/or residual income. Energy Efficient Homes may have stretch ratios of 33/45. Borrowers with MDCS below 580 or with no credit score may not exceed 31/43 ratios regardless of compensating factors."

Read that closely. There are exactly four factors a manual underwriter can credit: documented cash reserves, a minimal increase in the new housing payment compared to what the borrower pays now, significant additional income that isn't already counted in effective income, and residual income. That's the complete list. Nothing else moves the needle on a manual underwrite decision, and if credit scores sit below 580 or there's no score at all, ratios are capped regardless of how many factors apply.

Getting The File To A Human

For a buyer in Marilyn's position, the fix isn't rebuilding credit or waiting out debt ratios. It's making sure the file actually reaches manual underwriting with the right documentation attached before a decision gets made. That means three months of bank statements showing reserves, and clear proof of any income - like side work - that automated systems didn't count the first time around.

Once that documentation is in the file, an underwriter can look at the same borrower automated underwriting rejected and see a qualified buyer instead of a denial.

One Question To Ask Your Loan Officer

If you've been denied by an automated system and you have savings, side income, or a track record of paying a similar housing payment, don't assume the door is closed. Ask your loan officer directly: "Is this file going to manual underwriting, and which of the four compensating factors in Section II.A.5.c.ix, cash reserves, minimal housing payment increase, additional income, or residual income, can we document for my file?" Then provide three months of bank statements and proof of any uncounted income.
